Picking Up Freeport McMoRan

It is clear from the improving economic data from China that the hard landing scenario is off the table. This is great news for the producers of everything that the Middle Kingdom buys in bulk, especially copper.

If you like copper, you?ve got to love Freeport McMoRan, one of the world?s largest producers for the red metal. On top of these rapidly improving fundamentals, the stock yields a nice security blanket of a hefty 4% dividend. These factors explain the sizeable insider buying that has been taking place in the shares over the past month.

Finally, the technical picture is looking pretty positive. The chart is showing that an upside breakout is taking place, supported by a sharp turn up in the 50 day moving average. The 200 day moving average is not far above, settle up the possibility of a fabled ?golden cross.? This is universally positive for share prices.

This commodity is known in the investment industry as Dr. Copper, the only metal that has a PhD in economics. That?s because of its uncanny ability to predict the future of the global economy. Copper is now hinting of better things to come, along with the stock market, like a 3.5% GDP growth rate in the US next year.

The recent strength further is confirmed by longer-term charts for the Shanghai index ($SSEC), which is showing that a double bottom may well be in place. Will China permabear, Jim Chanos, finally get his comeuppance?

Copper was the first metal used by man in any quantity. The earliest workers in the red metal found that it could be easily hammered into sheets and worked into shapes, which became more complex and artistic as their skill increased. The ability to resist corrosion ensured that copper, bronze and brass remained as functional as well as decorative materials during the Middle Ages and through the Industrial Revolution to the present day.

Of the 16.7 million metric tonnes of copper produced in 2012, Chile was far and away the leader, with 5.4 million tonnes, followed by China at 1.5 million tonnes, Peru at 1.2 million tonnes, and the US at 1.1 million tonnes. This makes the Chile ETF (ECH) another great backdoor play in copper. As copper is a great electrical conductor, it is primarily used for electrical wiring, followed by the construction industry and shipbuilding, and the auto industry, especially in alternative vehicles.

It?s true that copper is no longer the dominant metal it once was. Because of the lack of a consumer banking system in the Middle Kingdom, individuals have been hoarding 100 pound copper bars and posting them as collateral for loans. Get any weakness of the kind we have seen this year, and lenders panic, dumping their collateral for cash.

The high frequency traders are now also in there in force, whipping around prices and creating unprecedented volatility. You can see this also in gold, silver, oil, coal, platinum, and palladium. Notice how they seem to be running the movie on fast forward everywhere these days? This summer, we probably got an overshoot on the downside in copper that finally flushed out the last of the weak holders.

This is why I am loading up with a bull call spread Freeport McMoRan. The gearing in the company is such that a 50% rise in the price of copper triggers a 100% rise in (FCX). More conservative ad less leveraged investors can buy the First Trust ISE Global Copper ETF (CU).

My 2013 Stock Market Outlook

It?s time to put on your buying boots and throw caution to the wind. The S&P 500 (SPY) is likely to rebound as much as 9% from the recent 1,630 low to as high as 1,780 by the end of December. What?s more, stocks could add another 10%-20% in 2014. The nimble and the aggressive here will be rewarded handsomely. Those who keep their hands in their pockets will sadly watch the train leave the station without them, and shortly be exploring career options on Craigslist.

The move will be driven by the double-barreled improvement in valuation parameters, rising earnings and expanding earnings multiples. S&P 500 earnings are likely to come in this year around $107, modestly above the New Year forecasts. An improving economy could take that number as high as $117 next year.

This is encouraging underweight investors to pay up for stocks for the first time in a very long time. Today?s (SPX) 1,660 print gives you a 15.5 multiple. Boost that to 16.5 times, and the 1,780 number is served up to you like a Christmas turkey on as silver platter. Maintain that multiple, and the (SPX) grinds up to 1,930 by the end of 2014. With earning multiples smack dab in the middle of an historic 9-22 range, this is not an outrageous expectation. This is known in trading parlance as a ?win-win,? and creates a positive hockey stick effect on your P&L.

Of course, there are still many non-believers out there. Reveal yourself as a bull in the wrong quarters, and a torrent of abuse piles upon you. The taper, Syria, the debt ceiling crisis, and another sequester will demolish the economy and send stocks tumbling. There are plenty of Dow 3,000 forecasts out there. Thank you Dr. Doom.

Here?s the wakeup call: you are reading about these risks in this newsletter, and thousands more out there. None of these risks have the ability to surprise the market, as they have been so belabored by the media. They will most likely be solved fairly quickly. Everyone is planning on using these events as a buying opportunity. They are fully priced in. That?s why stocks have failed to pull back more than 7.4% since November, when the Obama reelection shock pared 10% off share prices.

What will be the short-term triggers for the next leg up? I?ll round up the most likely suspects for you.

1) Ben Bernanke?s taper of the largest quantitative easing program in history will either come in smaller than expected, or won?t show up at all. Concerns over weak jobs progress, flaccid economic growth, Syria, zero inflation, and the debt ceiling have cut the knees out from more substantial action. Here?s some quickie math. A $10 billion a month taper leave $75 billion a month on net federal bond buying in place for at least another quarter.

2) Bonds have been falling since April, taking interest rates up. Once the taper is announced, they will rally and limit moves to a new, higher 2.50%-3% range on the ten-year Treasury (TLT).

3) Syria will go away pretty soon, peacefully or otherwise. Despite the humanitarian disaster, nobody here really cares what happens on the other side of the world.

4) The debt ceiling crisis will generate headlines and sound bites for a few weeks, and then get resolved or end with a second sequester. This year?s sequester proved highly stock market positive, as it sent the government?s budget deficit plunging at the fastest rate in history, with the first serious cuts in military spending since the end of the cold war.

5) The economic data flow from Europe is modestly improving. Crises are becoming fewer and farther between.

6) The already great data from Japan is coming in even hotter than expected.

This is not your father?s bull market. While interest rates have been moving up at the long end, they are still half of what they were at this point in past market cycles. Five years of balance sheet repair since the financial crisis mean that corporations are carrying only half the debt and leverage seen at previous market peaks.

There will also be no new tax increases for the foreseeable future. The fiscal drag on the economy, which knocked 1% off GDP growth this year, is diminishing rapidly. Remove the dead weight, and US growth could rebound to 3.5% next year.

Dividend yields are far higher, with nearly half of the S&P 500 still yielding more than the 10-year Treasury bond. Investment in stocks, particularly large caps, is safer now than it has been at any time since the Great Depression.

Another big bullish factor could be president Obama?s decision regarding Ben Bernanke?s replacement as chairman of the Federal Reserve. Naming co-chairperson, the ultra dovish Janet Yellen, could add another 20% to the (SPX), with investor expectations of ?QE forever? taking earnings multiples even higher. If mildly hawkish Larry Summers gets the nod, it might chop 10% off the index.

Which sectors will take the lead? Technology is still the area that the world wants to own. Profits are rising faster than in the main market, and they boast large amounts of cash. Look no further than Apple?s (AAPL) $150 billion wad, a third of its total capitalization. It is selling the bottom end of its historical multiple range and at a market discount. I?m not just talking Apple (AAPL), the behemoth that could make it up to $600 next year. Cloud and mobile plays will also be highly sought after.

For those with more pedestrian tastes, you can?t go wrong with plain vanilla industrials and cyclicals, which will continue to appreciate off the back of a stronger economy. Even financials should do well, given an assist from a steepening yield curve, their traditional bread and butter.

What could pee on this parade? Washington, what else? If the government shuts down and stays closed, this could give you your long awaited 10% correction, or more. The last time they threatened this, stocks gave up 25% in just two months. Will this happen? I doubt it. But no one ever went broke underestimating stupidity in our nation?s capitol.

Bailing on My Oil Short

We got the dollar drop over the weekend that I was expecting. There was no way that the war was going to start before Obama gave his speech on Tuesday and congress votes yea or nay later on.

So when the missiles failed to show by the Monday morning opening, they took Texas tea down a full buck. The Charlie Rose interview with Bashar al-Assad, where he blamed it all on the rebels, also cast more doubt on the prospect of immediate hostilities.

Don?t kid yourself. There is going to be a war. Over the weekend, I did manage to get a peek at the classified proof of the sarin gas attack, thanks to some senior military sources at the Pentagon.

It includes recordings of radio transmissions from Syrian generals ordering the use of poison gas to teach a lesson, and other recordings of radar tracks showing the missiles flying from a Syrian army base to a Damascus neighborhood. You are not going to get a better smoking gun than that.

The Russians were not given access to this data to keep sources, methods, and the advanced state of our monitoring technology, secret. Besides, relations with the Ruskies have been pretty rocky lately. This is why President Obama said at the St. Petersburg press conference that he was elected to end wars, not start new ones, based on false information, a jab at the originators of the 2002 second Gulf War.

However, it?s time to use this window to cut our losses on our United States Oil Fund September, 2013 $39-$42 in-the-money bear put spread, which is now out-of-the-money, if just a touch. Think of it has folding your hand and losing your ante when the dealer has an ace showing in Texas hold?em.

Everything that can go wrong with a trade happened with this one. My initial assumption that Egypt would go to sleep in the wake of the army massacre of 1,000 protesters proved correct. At first, my oil short made money, as oil fell from $108 a barrel to $105, taking the (USO) down with it.

Then Secretary of State John Kerry made his blockbuster, saber rattling speech, ramping up speculation about a new war in Syria by a quantum leap. Oil soared to $112.50. Since then, it has been all back and fill, based on the totally unpredictable headline?du jour, with most of the movement occurring in an untradeable daily gap opening.

There are only nine trading days left to expiration on this position. We would make money with an expiration at this level with the (USO) a mere 25 cents in-the-money.

But the risk/reward of continuing has gone asymmetric against us, meaning that we are risking a lot of money here to make just a little bit. It is not worth it. If things suddenly go against us, like missiles actually flying, a 1.18% loss could turn into a sickening 10% one very quickly. And with nine days to expiration, there is not enough time for conditions to turn right for us once again.

It easier to take a loss when your overall profit reaches another all time high. As of now, the?Trade Alert?service of the?Mad Hedge Fund Trader?is up a hefty 41.48%, thanks to my major short in the Japanese yen. I would hate to lose a quarter of this on a single rogue trade, thanks to some Middle Eastern warlord.

I already have plans on how to spend this money, like buying a second Tesla, the four wheel drive SUV model X, which will probably set me back another $100,000. I am not going to let oil pee on my parade.
When war does break out, and then escalates, and we get the spike up to $118 that many are predicting, then you?ll see me re emerge as a seller once again. If anything, the underlying supply/demand dynamics are getting worse, with the precipitous size of the Wall Street long position in oil rising, while underlying demand is melting away like an ice cube in the desert. To give you an idea of how much data this is, think of downloading the entire contents of the Library of Congress, about 20 terabytes of data, every 30 minutes. His firm maintains a 10 gigabyte per second conduit that transfers data at 6,000 times the speed of a T-1 line, the fastest such pipe in the civilian world. Jon?s team then distills this ocean of data on his website into the top movers of the day. ?As with the NFL,? says Jon, ?you can?t defend against speed.?

The system catches big hedge funds, pension funds, and mutual funds shifting large positions, giving subscribers a peek at the bullish or bearish tilt of the market. It also offers accurate predictions of imminent moves in single stock and index volatility.

Jon started his career as a linebacker for the Chicago Bears, and I can personally attest that he still has a handshake that?s like a steel vice grip. Maybe it was his brute strength that enabled him to work as a pit trader on the Chicago Board of Options Exchange for 22 years, where he was known by his floor call letters of ?DRJ.? He formed Mercury Trading in 1989 and then sold it to the mega hedge fund, Citadel, in 2004.

Jon developed his patented algorithms for Heat Seeker? with his brother Pete, another NFL player (Tampa Bay Buccaneers and the Minnesota Vikings), who like Jon, is a regular face in the financial media.

The Emerging ?BUY? on Emerging Markets

No asset class has been beaten more severely this year than emerging markets. Since the March, 2011 high, the iShares MSCI Emerging Market ETF (EEM) has plunged from $48 to $35.80, a loss of 25%. Individual markets have fared far worse. The Market Vectors Indonesia ETF (IDX) has taken a 39% haircut, while the Powershares India Portfolio ETF (PIN) has cratered by 46%.

It wasn?t supposed to be like this. These countries boast GDP growth rates of two to four times those found in the developed world. Many, like Chile (ECH) and Indonesia (IDX) are endowed with abundant natural resources. India (PIN) offers one of the world?s most attractive demographic pyramids, a precursor to stable long term growth.

The Philippines (EPHE) boasts a great, low waged, educated labor force. It is no accident that to subscribe to the San Francisco Chronicle your call gets directed to an obscure location 200 miles south of Manila, where call center workers live well on $2,000 a year.

You can blame China for starting the malaise. The Middle Kingdom is the largest customer for many of these countries, and successful efforts to throttle back the economy to control runaway home price inflation have spilled far beyond its borders. Since 2007, China?s economy has slowed from a near 14% annual growth rate to a probable 7%. This is a rate not to be sneezed at, but it is still quite a hit. Weak emerging economies then slow China further, creating a vicious negative feedback loop.

China isn?t the only problem. Most emerging nations are highly dependent on imported energy, and are in effect shorts on oil. So when Middle Eastern turmoil drives Texas tea up 28% over the past five months, as it has, balance of payments bleed. This has pummeled their currencies, boosting the local cost of fuel even further. In some countries gasoline costs have soared by more than 50% since the spring. This is terrible for their economies.

The big surprise is how much Ben Bernanke?s ?taper? thoughts are pounding the emerging markets. Much of the excess cash that the Federal Reserve has created over the past five years has poured into the emerging space, boosting share prices and ETF?s to heady heights. Cut off that supply, even by a piddling $5 billion a month, and everyone tries to leave the party at the same time. The price action has been reminiscent of the proverbial flash fire in the movie theater.

Excess liquidity has in fact turned the emerging markets into ?reach for yield? assets, much like master limited partnerships, sovereign debt, junk bonds, municipal bonds, and REIT?s. All of these asset classes have held hands jumping over the cliff since April, when the ?taper? talk began. When investors take inordinate risks for small, incremental improvements in returns, it always ends in tears.

Once emerging markets started going down, all the dirty laundry came out. Tales of corruption have always been endemic to the region. China has started arresting foreign drug company executives for bribery, a classic case of the pot calling the kettle black. The human rights records of several are less than sterling. Having spent time in jail in some of these places because of what I wrote, I more than sympathize.

What?s worse, some of the emerging fundamentals have deteriorated. Once, you bought these countries because they had little debt, a legacy of dismal credit ratings in the seventies and eighties. What did the Fed?s easy money policies accomplish here? Rising debt levels, both at the national and corporate level. Worst of all, some countries have been borrowing from abroad to subsidize fuel prices to lessen the recent price spike. That weakens national finances at an exponential rate.

It all adds up to a perfect storm for emerging markets. Think of them as a short oil/short dollar/long junk play. Ouch! With the way they have been trading, you?d think their largest export was venereal disease!

Which is all why I am starting to get interested. For many years, emerging market companies sold at large premiums to American ones. They now sell at a 35% discount. The long-term bull case is still valid. Watch the bond market. If it rallies hard in the wake of the Fed?s taper decision, as I expect, then it will be off to the races for emerging markets once again.

But it won?t be your father?s emerging bull market. Forget about the BRIC?s (Brazil, Russia, India, China), which are last year?s story. Just mindlessly buying the (EEM) won?t work anymore either. This is no longer an index play.

In the next cycle single country picks will be the name of the game. What?s on my short list? Mexico (EWW), South Africa (EZA), Indonesia (IDX), Thailand (THD), Malaysia (EWM), the Philippines (EPHE), Columbia (GXG), and Chile (ECH). Industry selection will also be important, with a move away from export industries towards domestic consumption called for.

Maybe it?s time to add Thailand to my short list of potential vacation destinations?
